If the lender is willing to short sale the property then they should short refi the property.

I definitely understand your frustrations as many people have had a difficult time securing an FHA short refinance. Can you please explain a little more about your situation and which lender you have applied with?

We are in a no win situation other than FHA short refi. or HARP III if it goes. Who will do an FHA short refi? I have B of A and they are not willing to ask the Trustee for the 10% principal pay off.
